Bernardo Silva and Mateo Kovacic both left the spot as City were beaten 4-3 on penalties before their thrilling quarter-final tie ended 4-4 on aggregate.
Rodrigo gave Real an early lead in the second leg at the Etihad Stadium, but City otherwise dominated, creating a number of chances and eventually earning a 1-1 draw through Kevin De Bruyne in the 76th minute.
De Bruyne spurned a good chance to win the tie in normal time and Erling Holland hit the crossbar earlier, but it was a tournament-record 14 times that eventually prevailed.
